Small Cap Value – Q3 2025 Commentary

Equity markets rose sharply during the 3rd quarter of 2025.  The Russell 2000® Value (R2V) Index rose 12.60%, and the Russell 2000® Growth (R2G) Index rose 12.19%.  Small cap equities significantly outperformed large caps during the quarter, with the Russell 2000® rising 12.39% compared to the Russell 1000® Index return of 7.99%.

The Kennedy Capital Small Cap Value (SCV) composite returned 7.01% (net of fees) during the quarter, underperforming the R2V by 5.59%.  For the rolling 12-month period, the SCV composite returned 6.90% (net of fees), compared to the R2V’s return of 7.88%, underperforming by 0.98%. Additional performance information included in the table below.

Data as of 9/30/2025

Within the SCV composite, stock selection in the Health Care, Information Technology, and Energy sectors were the largest negative contributors to returns (vs. the R2V).  These sectors detracted 183, 135, and 97 basis points, respectively, from 3rd quarter relative performance.  On the positive side, stock selection in the Industrials and Consumer Discretionary sectors was additive to relative performance.  These sectors aided 3rd quarter relative returns by 82 and 61 basis points, respectively.

Market strength during the quarter was underpinned by steady economic activity and the Federal Reserve’s decision to reduce the federal funds rate by 25 basis points (to 4.00 – 4.25%) during its September meeting.  This was the first rate cut since December of 2024 and was implemented in response to signs of slowing employment and moderating inflation.  The Fed signaled the potential for further rate cuts before the end of 2025 if economic conditions warrant.

The market backdrop over the last several months has been challenging for bottom-up fundamental investors.  In our view, broad-based themes (crypto, nuclear, artificial intelligence, etc.), not underlying corporate fundamentals, have been the predominate driver of small cap equity returns of late.  Consistent with our longstanding philosophy, our strategy will typically lag the Index during these speculative periods but tends to outperform as fundamentals and valuation come back into focus.

We certainly recognize the transformation underway across technology, industrial, and energy industries, driven by advances in artificial intelligence. Our portfolio is undoubtedly benefiting from this trend through ownership of several businesses that participate in the data center end market.  However, regardless of growth potential, we are highly unlikely to invest in speculative businesses with 1) No track record (and limited future prospects) of achieving a positive economic return, and/or 2) Valuations that already reflect years of potential growth tailwinds that may or may not materialize.  We’ve learned through navigating multiple cycles that if we stay patient and stick to our knitting – finding what we see as high quality businesses at attractive prices – we have been able to generate above average returns through a market cycle.

During periods of speculative excess, patience and discipline are our greatest strategies.  We know from experience that periods of volatility have historically offered some of the most compelling long-term investment opportunities for Kennedy.  At Kennedy, we stay grounded in fundamentals—evaluating each business on its merits and maintaining a disciplined, long-term perspective focused on multi-year value creation.

We appreciate your continued trust and partnership and welcome any opportunity to address your questions as we navigate the road ahead.

Sincerely,

The Small Cap Value Composite invests in small cap companies that have favorable cash flow values relative to their current market value. For comparison purposes the composite is measured against the Russell 2000® Value Index. The U.S. Dollar is the currency used to express performance.

Composite specific data provided within this presentation has been calculated from accounts that are discretionary as defined in this paragraph. The assets shown are derived only from discretionary accounts. Non-discretionary accounts, as defined by KCM, are accounts that are not included in the composite due to one or any combination of the following criteria: there were significant cash inflows or outflows within the account; the account’s asset level did not meet the minimum requirement to remain in the composite; the account assets are managed by others using our non-discretionary model. The temporary removal of such an account occurs at the beginning of the month and the account re-enters the composite the month after the criteria has been met.

Performance returns are presented gross and net of investment advisory fees and include the reinvestment of all income. Gross of fee returns reflect the deduction of transaction costs and custodian fees but do not reflect the deduction of investment advisory fees. Net of fee performance is calculated using gross returns less the actual applicable annual management fee applied monthly. Past performance is not indicative of future results. A client’s return will be reduced by the advisory fees as described in Form ADV Part 2A and other expenses incurred by the account. For example, an annual advisory fee of 1% compounded quarterly over 10 years will reduce a gross 14.44% annual return to a net 13.32% annual return. Form ADV Part 2A is available upon request.

The performance figures reported herein are unaudited, may be based upon information obtained via electronic data sources (”feeds”) and may be subject to change. Data feeds from many of KCM clients’ selected custodians are obtained through third party sources, and are used to compare custodial data to KCM’s client account records as frequently as daily. Monthly, KCM reviews clients’ account holdings along with cash and share quantities against the custodial statements. In some instances, variances may exist between final audited custodial information and the information KCM obtains via such data feeds. Generally, any such variances are researched and reconciled within thirty days of the period end.
